Passive residual income is generated as a result of little or no direct involvement in the actual creation or production of the money. In essence, passive residual income is income that you may have stirred up, but it is still coming in whether you work or not. With income such as this, you are your own boss, or buying of stocks that pays dividends. You set your own hours and the hours that you do put in are not directly involved in the amount of revenue that you create.
Maybe such a business is owning a McDonald’s franchise or something. If one has the capital (Feasibility Score 2), then the returns might be good (Return Score 6). But the Risk Score is probably under a 5, b/c how many times have we seen franchise chains come and go? Like, what happened to Quiznos and Jamba Juice? A McDonald’s franchise was $500,000… probably much more now?

There are three main categories of income: active income, passive income and portfolio income. Passive income has been a relatively loosely used term in recent years. Colloquially, it’s been used to define money being earned regularly with little or no effort on the part of the person receiving it. Popular types of passive income include real estate, peer-to-peer (P2P) lending and dividend stocks. Proponents of earning passive income tend to be boosters of a work-from-home and be-your-own-boss professional lifestyle. The type of earnings people usually associate with this are gains on stocks, interest, retirement pay, lottery winnings, online work and capital gains.
3. Business: As I mentioned, not all businesses are created equal when it comes to residual income. Let’s take a look at a local taco stand. Sure, that taco stand might have loyal patrons and make the best damn steak taco you’ve ever had, but they also have to wake up every day and turn the lights on and fire up the grill to get paid for their special tacos. Versus, I own my own financial services business and we charge an asset management fee. So, literally tomorrow I am going to earn a fee whether I go in or not. Sure, I have to maintain relationships to keep earning that fee, but truly the income is residual because once I sign up one client I am going to make money off of their money perpetually. Let’s use Jim from our personal finance example. Jim’s furniture manufacturer builds tables and has several large pieces of equipment in the sawmill used to re-saw logs and boards down to the finished dimensions. The sawmill has net operating revenues of $100,000 for year. The saws in the mill cost Jim a total of $500,000 and he is currently earning a return of 10% in his wholesale table business. Thus, he sets a minimum required return of 10 percent.

This equation is pretty simple and incredible useful for management because it looks at one of a department’s key components of success: its required rate of return. This component helps management evaluate whether the department is making enough money to maintain, close, or expand its operation. It’s essentially an opportunity costmeasurement based on the trade off of investing in capital in one department over the other. For instance, if management can invest company revenues in department A and earn a 15% return, department B would have to make at least 15% in order for the management to consider the investment. If department B doesn’t meet minimum 15% return rate, it might be shut down or redirected.

Residual income is calculated as net income less a charge for the cost of capital. The charge is known as the equity charge and is calculated as the value of equity capital multiplied by the cost of equity or the required rate of return on equity. Given the opportunity cost of equity, a company can have positive net income but negative residual income.
