Managerial accountants define residual income as the amount of operating revenues left over from a department or investment center after the cost of capital used to generate the revenues have been paid. In other words, it’s the net operating income of a department or investment center. You can also think of it as the amount that a department’s profits exceed its minimum required return.
This equation is pretty simple and incredible useful for management because it looks at one of a department’s key components of success: its required rate of return. This component helps management evaluate whether the department is making enough money to maintain, close, or expand its operation. It’s essentially an opportunity costmeasurement based on the trade off of investing in capital in one department over the other. For instance, if management can invest company revenues in department A and earn a 15% return, department B would have to make at least 15% in order for the management to consider the investment. If department B doesn’t meet minimum 15% return rate, it might be shut down or redirected.
Another way to generate passive income is to invest and be a silent partner in a business. This is very risky, but with risk comes the potential for high returns. For example, several years ago both Lyft and Uber were looking for private investors to invest in their companies. Today, they are worth billions - but you as an investor would only reap that benefit if they go public via an IPO, or get acquired. So, it's risky.
Lenders may be willing to remove family members from the residual calculations if a non-purchasing spouse or a working-age child has sufficient income to cover their monthly debts. This can include children who receive Social Security or disability income, child support and other forms of income, provided it’s likely to continue for at least three years.

The authors found that those born to parents in the bottom 20 percent of earners (measured by permanent income, or the average labor market earnings over people’s working lives) had a 39 percent chance of remaining in the bottom 20 percent. Those born in the bottom 20 percent of the wealth distribution had a 27 percent chance of staying there. On the other end of the spectrum, those born in the top 20 percent of permanent income and wealth distributions had a 41 and 47 percent chance of staying there, respectively. However, residual income typically has an expiration date, especially if it is being earned through a business. Effort must be continuously put into the business in order for someone to continue to receive residual income. Businesses must continue to market themselves in order to remain relevant. The best way to look at residual income in this sense is that it is a part-time job that earns full-time income.

Rather than earning an hourly wage, residual income is typically generated through an initial investment of time or money with the goal of earning continuous payments. Once the initial investment, product, or service is made, the ongoing income that is earned is generally passive in nature.
